Formula
Annual Cash Back = Monthly Spending × 12 × Cash Back Rate
Net Value = Annual Cash Back − Annual Fee
Effective Rate = Total Cash Back ÷ Total Annual Spend × 100
Break-Even Spend = Annual Fee ÷ Extra Rate vs. Baseline Card
Net Value = Annual Cash Back − Annual Fee
Effective Rate = Total Cash Back ÷ Total Annual Spend × 100
Break-Even Spend = Annual Fee ÷ Extra Rate vs. Baseline Card
Example
Example: You spend $600/mo on groceries (3%), $400/mo on dining (4%), $200/mo on gas (1.5%), $1,000/mo on other (1.5%). Annual: $216 + $192 + $36 + $180 = $624 cash back. With a $95 fee, net = $529/year. Effective rate = 2.6%.
Frequently Asked Questions
- A flat 2% on everything is considered excellent for a no-annual-fee card. Category cards offer 3-5% on specific categories (groceries, gas, dining) with 1-1.5% on everything else. Your best rate depends on your spending pattern.
- Divide the annual fee by the extra rewards rate. A $95 fee on a card offering 1% more rewards than a no-fee card requires at least $9,500 in annual spending to break even. Calculate the net cash back to verify.
- Cards like Discover It and Chase Freedom Flex offer 5% on rotating quarterly categories (gas stations, grocery stores, PayPal, Amazon, etc.) up to $1,500 per quarter ($75 maximum per quarter at 5%). Activation required each quarter.
- Sign-up bonuses are a one-time benefit. When comparing cards long-term, focus on ongoing annual value (net cash back minus annual fee). Year 1 value including the bonus can be significant — often $300-$500 on premium cards.
